Dealtalk: Surge in biotech deals to unlock big investor profits

NEW YORK (Reuters) - Large investors in U.S. biotech companies are likely to capture serious windfall profits as deal activity picks up in the sector.

A Reuters analysis of investors' average cost found that six U.S. biotech companies flagged as potential takeover targets could yield billions of dollars in profits for their major shareholders at current share prices.

Ownership of these companies is dominated by a handful of institutional investors, such as Wellington Management, Fidelity Management & Research, Capital Group Cos and T Rowe Price Associates. They have seen the value of their holdings increase as takeover speculation drove up biotech shares, with the Nasdaq biotech index up about 29 percent this year.

Deals such as GlaxoSmithKline Plc's $3 billion purchase of Human Genome Sciences Inc on Monday have fed that speculation and led to a 63 percent increase in U.S. biotech M&A volume so far this year, according to Thomson Reuters. Bankers predict the trend will continue, as demand for new drugs by big pharma drives the buying spree.

Despite the run up in share prices, the analysis shows a silver lining for potential acquirers. Investors already in the money may be more amenable to selling out of positions they have sometimes held for more than a decade.

To be sure, shareholder cost basis is only one data point for investors and acquirers to consider. A company's existing drugs, pipeline, therapeutic area and an acquirer's strategic needs would all play key roles in a deal.

But by estimating the average cost of holdings by major investors, the Reuters analysis sheds new light on deals that could lie ahead for the biotech sector.

"When investing in biotech stocks, I am not speculating that a big pharma company is going to come in and scoop it up," said Rajiv Kaul, portfolio manager of Fidelity Investments' Select Biotechnology Portfolio. "If I see value in a biotech stock, it's possible a big pharma firm may see value in them as well."

The Reuters analysis looked at eight U.S. biotech companies that Morningstar analysts had flagged as potential targets in 2012. The analysis also includes two other healthcare firms that were in play. The findings show that buyouts of six companies would unlock substantial gains for the shareholders.

The six are: Alexion Pharmaceuticals Inc, BioMarin Pharmaceutical Inc, Onyx Pharmaceuticals Inc, Regeneron Pharmaceuticals Inc, Seattle Genetics Inc and Vertex Pharmaceuticals Inc.

For example, Wellington, which has about $719 billion in client assets under management, has an estimated average cost of $1.46 per share in Regeneron as of March 31. Regeneron's stock closed at $122.02 on Tuesday. Other major shareholders in the maker of eye drug Eylea are also substantially in the money.

The companies and investors either declined to comment or were not available for comment.

The analysis is based on the investors' stock holding reports, going back to the earliest available disclosures with the U.S. Securities and Exchange Commission. It calculates the average cost, weighted by both the trading volume over each quarter and the shareholders' own transactions over the years. The analysis looks at investors with at least 5 percent of the outstanding stock.

The estimate, which is based on data through March 31, can differ from the actual cost, especially if there are large swings in the share price in any quarter. That can happen in this sector as a result of events like clinical trial results. It can also change significantly from one quarter to the next.

For example, the analysis showed Sands Capital Management had 6.2 percent of Regeneron at an estimated cost of $78.44 per share, and 4.8 percent of Alexion at a cost of $42.28 per share. Sands Capital said on Monday that as of May 31, the firm held 6.7 percent of Regeneron at a cost of about $68 per share, and 5.2 percent of Alexion at a cost of around $37 per share.

But most shareholders tend not to disclose their actual costs, and bankers and investors say the method yields a good estimate. In the case of Amylin Pharmaceuticals Inc, which was bought last month by Bristol-Myers Squibb Co for $5.3 billion, or $31 per share, activist investor Carl Icahn had an average cost of about $23 per share, a source previously said. The analysis estimates his cost basis at $23.68.

PREMIUM POTENTIAL

Not all of the top biotech takeover candidates would reap a windfall for their shareholders. The biggest shareholders in two companies in Morningstar's list - Exelixis Inc and Human Genome - have average costs higher than where the stock is currently trading.

Fidelity, T Rowe Price and Wellington, which together account for nearly 37 percent of the stock of Exelixis, which makes cancer drugs, are out of the money. Only Capital Research Global Investors, with nearly 6 percent, has a lower cost basis than the current share price, the analysis shows.

That could mean these shareholders may demand a high premium from potential bidders - a possible, albeit risky, bet for other investors looking to play the biotech sector.

Out-of-the-money holdings can deflect deals, too. Illumina Inc's shareholders helped the life sciences company thwart a $6.7 billion, or $51 per share, takeover bid by Swiss drugmaker Roche Holding AG earlier this year.

Illumina's second-largest shareholder, Baillie Gifford & Co - which sources have said pushed back against the bid - had an average cost of $60.54 per share, the analysis shows.

A high cost also is no guarantee that shareholders would fight a bid. Investors are at times willing to take a loss, especially if their view of the company is not sanguine.

In the case of Human Genome, for example, most of the top shareholders would have been in the red at $14.25 per share, the price at which GSK agreed to buy it.

Yet, Human Genome saw 126.5 million shares, or 63.5 percent of its entire float, change hands on April 19 alone, the day GSK's initial $13 per share bid was revealed, indicating many long-term institutional investors exited the stock while arbitrageurs likely moved in en masse to bet on a deal.

One possible reason for the exit was the disappointment around the company's lupus drug Benlysta, whose sales got off to a slow start. The company's stock fell 69 percent last year.

"Despite the stock trading north of $25 last year, the investment thesis for most fundamental investors fell apart at the end of last year and it would be hard to justify the same price today," said Ted Chen, an event-driven strategist at Jefferies. "They bought it with the expectation of one outcome. And that one outcome is not going to be feasible anymore."

Still, GSK paid a multiple of 13.2 times Human Genome's 2012 revenue, more than double the sector median of 6.2 times, according to ISI Group.

Christie a bully, shouldn't be vice president

Chris Christie, New Jersey's nattering nabob of negativism, seems to have taken a page out of Spiro Agnew's playbook in hoisting himself onto the list of potential running mates for Mitt Romney, the Republican Party's presumptive presidential candidate.

Christie, the Garden State's rough-talking governor, has been auditioning for the GOP's vice presidential slot with a tough-guy act that seems to play well with the Republican base. His supporters see combativeness as a blue-collar virtue that Romney lacks -- and his centrist leanings as a magnet for independent voters. Christie's backers delight when he talks of kicking the butts of Democratic lawmakers, calls a reporter who challenged him during a news conference an "idiot," and labels an openly gay legislator a "numbnuts" for comparing Christie to segregationist governors for his position on same-sex marriage.

Agnew is the Maryland governor who catapulted himself onto the 1968 presidential ticket of Richard Nixon with tough talk of a different kind. He called a meeting of his state's moderate, black leaders following rioting that broke out in the wake of the assassination of the Rev. Martin Luther King Jr. and accused them of not doing enough to stop the violence.

Memories of Agnew

These black leaders didn't act because they were "stung by insinuations (they) were Mr. Charlie's boy" and "by epithets like 'Uncle Tom,'" Agnew said as television cameras rolled. That dressing down of Maryland's black leaders got Agnew national media attention and an invitation to be Nixon's running mate.

Christie is a bully of another sort. He was caught on video recently menacingly berating a man who voiced some objection to his education policy while the governor strolled along a Seaside Heights, N.J., boardwalk with an ice cream cone in hand.

"You're a real big shot, shooting your mouth off. Keep walking away. ... Keep walking," Christie can be heard calling out to the man, whom the governor pursued briefly before being gently nudged into another direction by a member of his entourage.

But to actually think Christie is a real tough guy is to believe "The Sopranos" was a real-life documentary, not an HBO fictional drama.

Baiting for attention

Like James Gandolfini, the show's star, Christie is an actor. He baits interest in his potential candidacy with the kind of tough talk that only true bad guys, and people with a security detail, get away with. His reckless speech might play well in a state besmirched by the false imagery of "The Sopranos" and "Jersey Shore," an MTV series that negatively stereotypes the very neighborhood where Christie had his boardwalk blowup. But it won't pass on the world stage where vice presidents play an increasingly important role.

In a recent interview on the ABC News show Nightline, Christie said coyly that he'd answer the phone if Romney called to ask him to be his running mate.

Let's hope that doesn't happen.

What this nation needs from both sides of the political aisle are serious men and women who will take a constructive -- not a chest-beating -- approach to leadership and governing. We need politicians who can proffer their ideas and defend their ideological ground without resorting to brutish behavior. This nation needs elected officials who will answer reporters' questions, or -- when they choose not to -- will do so with the good reasoning and civility public trust demands.

As with Agnew, Christie's selection as a vice presidential candidate would be great theater. But to put someone who delights in using fighting words so close to the Oval Office would place a blustering bully a heartbeat away from the presidency.

Adarsh: Navy officer settled in New Zealand given domicile for flat?

Three years after retired Navy captain Praveen Kumar (60) became a citizen of New Zealand, the authorities in Mumbai not only issued him a domicile certificate but also allotted him a flat in Adarsh. This startling revelation was made before the judicial commission probing the Adarsh scam on Friday.

Retired Navy captain Praveen Kumar migrated to New Zealand in 2003, surrendered his Indian passport in 2006, and became a New Zealand citizen in 2007. Three years later, in July 2010, the tehsildar issued him a domicile certificate certifying that he was a resident of Maharashtra; in September 2010 the then Mumbai collector approved Kumar?s membership in Adarsh allotting him a 605 sq ft flat.

Kumar retired from the Indian Navy after 24 years of service in 1996. He currently lives in Auckland, where he claimed he writes books. Between 2003 and 2008 his annual income was around NZ $50,000-60,000. Kumar paid around Rs 70 lakh for his 2BHK flat in Adarsh. During his grilling , it came to light that he had concealed his New Zealand citizenship from the authorities by senior advocate Dipan Merchant and advocate Bharat Zhaveri, counsel for the commission, as well as advocate M Vasudev, counsel for the state government,

Confronted with a letter dated December 8, 2008 written by him to the Mumbai collector, Kumar said, ?In this letter I had given my address as 20/B Sheetal Apartments, Ghatkopar. I had taken this room on rent. But in fact I sent this letter from New Zealand.? When questioned about why he did not mention his New Zealand address in the letter, Kumar chose to blame Adarsh accused and society promoter R C Thakur. ?I did not mention my New Zealand address in this letter because Thakur told me that I should maintain my address in Mumbai to make my case stronger,? claimed Kumar. ?At no point of time did I inform the collector that I had shifted to New Zealand.?

Subsequently, he was shown an affidavit he had filed in May 2008, where he claimed that he was ?a resident of Maharashtra and residing in Maharashtra since 1968 being in naval services of the Ministry of Defence?. Kumar confessed: ?It is true that on the date of this affidavit I was a resident of New Zealand.? In July 2010 he was given a domicile certificate. ?On the date of this certificate I was residing in New Zealand. It is true that in my application and affidavit I did not disclose the fact of my residence and citizenship of New Zealand.? He further admitted that when he got his New Zealand citizenship, he had surrendered his Indian passport.

Captain (Retd) Kumar went on to claim that he had dual citizenship. This claim is questionable as India does not grant dual citizenship. Kumar also claimed that the Nagpur bench of the Bombay high court had ruled in his favour in a contempt petition he had filed against the authorities in an Adarsh-related matter. However, TOI checked out a copy of the order dated September 23, 2010 (Contempt petition 77 of 2010), where the high court in fact has dismissed the petition.

Government sources, however, claimed that since he had applied for membership to Adarsh in 1999, the domicile is for the 15 years preceding that date. ?The question is does his New Zealand citizenship disqualify him from a flat in Adarsh?? said an officer.

CAIRO (AP) ? Having pressed the new Egyptian president, U.S. Secretary of State Hillary Rodham Clinton on Sunday will seek to mobilize what influence the United States still has with the army chief whose key role in post-Hosni Mubarak Egypt is splitting the country between those who see the military as a threat to democracy and those clinging to it as a guarantor of stability.

The United States sees it as a bit of both.

Clinton's demand to the military will be simple: Work with Egypt's new Islamist leaders on a full transition to civilian rule.

But with the U.S. having already approved yet another massive delivery of military aid, it is unclear what leverage the Obama administration has as it seeks to stabilize Egypt and build a new relationship with America's once ironclad Arab ally.

The meeting with Field Marshal Hussein Tantawi in Cairo comes with Egypt's transformation from dictatorship to democracy in peril.

Tantawi's council of generals is locked in a tense political standoff with the Muslim Brotherhood after curtailing the powers of its victorious President Mohamed Morsi on the eve of his inauguration last month and enforcing a court decision dissolving the Islamist-dominated parliament. Together the actions have created an atmosphere where no one is quite sure who is in control and where Egypt is headed.

Seventeen months after the street demonstrations that ousted Mubarak, the United States is left without a friend and with little influence among a host of old and new political actors who can't seem to chart a mutual path forward. Calling for compromise and consensus on Saturday after her first ever meeting with Morsi, Clinton staked out a middle ground in the dispute. Yet the immediate effect of her exhortations was nothing.

For the Obama administration, the old prism supporting Egypt's military leaders as bedrock allies shattered with Mubarak's demise. It wants to safeguard U.S. interests in the region, from counterterrorism cooperation to Arab-Israeli peace efforts, but its agenda remains on hold while the Arab world's most populous nation remains mired in turmoil. The lack of clarity over who is going to prevail from Egypt's political maneuvering is only adding to the paralysis.

Clinton, who earlier this year certified sufficient Egyptian action toward democracy for $1.3 billion in U.S. military aid to go through, will likely carry the same message to Tantawi as Morsi. Without taking a position in disputes over parliament or how to draft a new constitution, Clinton will urge the long-time military chief to return the armed forces to a "purely national security role," as she termed it Saturday.

Her criticism was muted, however. Clinton commended the military for defending lives during the February 2011 revolution against the former president and for the progress Egypt made under its interim leadership, which included free and fair elections. And she contrasted the approach with how Syria's military is "murdering their own people," while recognizing that the Egyptian military authorities still needed to do more.

It's unclear if she will adopt a tougher tone with Tantawi behind closed doors or what that might even yield from the generals, whose distrust of America is now almost as strong as that of the Brotherhood.

The United States is in a difficult spot, eager to be seen as a champion of democracy and human rights after three decades of close cooperation with Mubarak despite his abysmal record in advancing either. This has involved some uncomfortable changes, including occasionally harsh criticism of America's once faithful partners in the Egyptian military and words of support for Islamist parties far more skeptical of U.S. motivations for Egypt and the region.

Appearing alongside Clinton at a news conference Saturday, Foreign Minister Mohamed Amr said Morsi stressed in his meeting with the American secretary that he would respect all treaties Egypt has entered into, which includes the landmark 1979 peace accord with Israel.

According to Amr, the president spoke in favor of a comprehensive Israeli-Palestinian peace deal along the 1967 borders and with east Jerusalem as the capital of the future Palestine ? a moderate Arab vision for a two-country solution that his party members have been often vague on in the past.

Clinton and Morsi also spoke about Egypt's distressing economic outlook. Clinton promised that the U.S. would make good on well over $1 billion dollars in debt relief, private investment capital and job creation funds that Washington has previously outlined.

WellPoint buying Amerigroup for about $4.46B

INDIANAPOLIS (AP) ? Health insurer WellPoint Inc. will raise its stake in a market poised for substantial growth with its $4.46 billion acquisition of Medicaid coverage provider Amerigroup Corp.

WellPoint, the nation's second-largest insurer, said Monday that it will spend $92 per share in cash for Virginia Beach, Va.-based Amerigroup Corp., which runs Medicaid coverage in 13 states, including Texas, Florida, New York and New Jersey.

Medicaid is the state- and federally funded program that provides health coverage for the needy and disabled. It represents a key piece of the growth opportunity WellPoint sees in this deal.

Many states have been moving residents who qualify for both Medicaid and Medicare into managed care programs that coordinate care. Medicare is the federally funded program for people over age 65 and the disabled.

These so-called "dual eligible" patients generally have chronic or expensive medical conditions. When their care isn't coordinated, tests can be duplicated, and people who would qualify for help from Medicaid may not sign up because they aren't aware they may be eligible. States want to improve their care and cut wasteful spending.

WellPoint said the Amerigroup acquisition gives it the opportunity for about $16 billion in potential revenue.

"The dual-eligible expansion opportunity is tremendous and was a driving force for this transaction," WellPoint Chairwoman and CEO Angela Braly told analysts.

WellPoint shares climbed 3.3 percent, or $2.01, to $61.92 per share Monday afternoon, while Amerigroup stock soared 38 percent, or $24.53, to $88.87. The offer of $92 per share was a 43 percent premium to Amerigroup's closing price of $64.34 on Friday.

Big health insurers have relatively modest Medicaid businesses, which means they aren't in a good position to compete for dual eligible business, Citi analyst Carl McDonald said in a research note. But he said that the Amerigroup deal makes WellPoint "a key player" in opportunities across the country.

Once the buyout is complete, WellPoint and its affiliated Medicaid plans will serve more than 4.5 million beneficiaries of state sponsored health care programs. WellPoint currently has nearly 1.9 million people enrolled in Medicaid plans.

Medicaid enrollment also is expected to expand after 2014 due to the federal health care overhaul, which aims to provide coverage to millions of uninsured people. One of the main ways it will accomplish this goal is by making more people eligible for Medicaid.

However, the extent of this enrollment growth is uncertain because the Supreme Court ruled last month that states can opt out of the planned expansion, and some have already said they plan to pass at least initially.

WellPoint shares sank nearly 6 percent on June 28, when the Supreme Court announced that it would largely uphold the overhaul. A large concentration of WellPoint's business involves individual coverage and insurance for employees of small businesses. Overhaul-imposed taxes and restrictions on how insurers can set prices are expected to squeeze profit margins for those businesses.

Leerink Swann analyst Jason Gurda said in a research note that the Amerigroup deal will help diversify WellPoint's revenue.

WellPoint says it will pay for the acquisition with available cash, commercial paper and by issuing new debt. The transaction still needs approval from regulators and Amerigroup stockholders, but it is expected to close in 2013's first quarter.

The deal is expected to add to WellPoint's 2013 earnings per share and add more than $1 per share by 2015. The company is maintaining its 2012 earnings outlook.

WellPoint runs Blue Cross-Blue Shield plans in several states and has about 33.7 million people enrolled in its plans.
